i am also facing this issue recently....
Previously my system was working fine. After doing Java application I shifted my training to Java EE.Your "user" variable will wipe out your "system" variable.
Now when i try to run the java prog..it gives me the same error.
I have installed Tomcat, JBoss.
things work fine with Netbeans IDE.
My Path is set to: C:\Program Files\Java\jdk1.6.0_10\bin ***the directory where my JDK is installed
in system variables :Classpath: .;C:\Program Files\Java\jre6\lib\ext\QTJava.zip
and in user variables my CLASSPATH is set to: D:\Tomcat\lib\servlet-api.jar

Make sure when you set the classpath, it is in lower case.
After the is set correctly you don't even need to specify -classpath when running the class.Since using -classpath means that the environment variable won't be used you can't specify it if you want the env var used.
